What Is the Current Ratio?

The current ratio measures a company's ability to pay short-term obligations using its short-term assets.

The quick ratio (also called the acid-test ratio) is more conservative — it excludes inventory, which may take weeks or months to sell. The cash ratio is the most stringent, counting only cash on hand.

What Is Net Working Capital?

Net Working Capital = Current Assets − Current Liabilities. Positive NWC means the company can cover all short-term obligations and still have liquid assets remaining.

What Is the Current Ratio?

The current ratio measures a company's ability to cover short-term liabilities with short-term assets. A ratio of 1.5–2.0× is generally considered healthy across most industries.

The current ratio is one of the most widely used liquidity metrics in financial analysis. It answers a simple question: if all short-term debts came due today, could the business pay them using only its current assets?

Industry Variations

Retail businesses typically hold more inventory (lower quality current assets) and need a higher current ratio to compensate. SaaS companies with subscription billing and minimal inventory can operate safely with a current ratio below 1.5×.

Current Ratio vs Quick Ratio — Key Differences

The quick ratio (acid-test ratio) is more conservative than the current ratio because it excludes inventory. A business might have a healthy current ratio but struggle with liquidity if inventory is slow-moving.

The current ratio and quick ratio both measure short-term liquidity, but they disagree on the quality of "current assets."

The Core Difference

The quick ratio removes inventory from current assets:

Quick Ratio = (Current Assets - Inventory) / Current Liabilities

This matters because inventory may take weeks or months to sell — or may never sell at full price. In a liquidity crisis, you can't pay suppliers with shelf stock.

When They Diverge

A business with a 2.0× current ratio but 80% of assets in slow-moving inventory might have a quick ratio of 0.6× — technically insolvent on a quick basis. This is common in: - Manufacturing with large raw material buffers - Retail with seasonal goods - Wholesale distribution

Which Ratio Matters More?

Use both. If they're similar, current assets are mostly cash and receivables — good quality. A large gap between them signals inventory is a significant portion of short-term liquidity.

Why "higher is always better" is wrong

A current ratio well above the benchmark — say, 4 or 5× — isn't necessarily healthy. It can mean excess cash sitting idle instead of being reinvested in growth, inventory that's overstocked, or receivables that are aging and uncollected rather than genuinely liquid. Context matters more than the raw number.

SaaS businesses often run higher ratios for a structural reason

Annual prepaid subscriptions create deferred revenue — cash collected upfront for service delivered over the coming year. That cash sits as a current asset, often pushing SaaS current ratios higher than a comparably-sized services business without prepayment, even though the "extra" cash is partly obligated to future service delivery.

The current ratio vs the quick ratio

Industries with significant inventory (retail, manufacturing) should look at both the current ratio and the quick ratio (which excludes inventory) — a current ratio that looks healthy can hide a much weaker quick ratio if a large share of current assets is slow-moving inventory.
